Aus/NZ?I'm a New Zealander currently living in Australia, however I will be back living in New Zealand when I apply for my UK Youth Mobility visa. Does the evidence of funds need to be in my New Zealand account if I'm applying from NZ or can it be in an Australian account?
It can be in whatever account; however you must provide proof of availability of funds for maintenance which must be at least £ 1,600.00 and the statement of the availability must be not older than one month when forwarded with the tier 5 (Youth Mobility Scheme) visa application.

I should add that the person is a pensioner and doesn't pay tax.
Because they have to pay tax on the interest that you earn and they need your NI number for tax purposes.
-EDIT- If they don't pay tax, they will need to complete an R85 (Tax Exemption Form), which also requires their NI number. I'm trying to circumvent the paypal fees that would come out of my earnings. Are there any UK banks that offer accounts to UK residents? I'm looking for a free, no hassle account (no minimum balance, etc).

Your best bet would be to set this up in the US with a bank that does business in both countries - Barclays, HSBC and Citibank all have US and UK presences. This is called a "phishing scam". They hope to get information out of you which will enable them to steal your money directly from your account, or else they hope to convince you to pay a "small processing fee" of some kind in order to gain a large amount of money which you will never really get. There is no International Online Lottery, and there is no $400,000. It is all a lie. They are thieves.
